Does democracy matter in determining the economic outcome of a country? To answer this question most researchers have focused on the relationship between the polity of a country and its GDP growth rate. However in data, its not clear whether democracy affects long run growth rates and find that it differs systematically across countries – there is a high corelation between disparity in political regimes across countries and differences in volatily. More democratic a country, less volatile it is. What drives this? We show that, in a dynamic model, the optimal tax-transfer policy depends on the degree of democracy, which in turns affects the amptitude of fluctuations of growth rates.
